Centrifuge has been a quiet pioneer in the RWA space since 2017. Its core product, Tinlake, allows tokenization of invoices, mortgages, and other real-world assets. The protocol runs as a Polkadot parachain, using Substrate for its chain logic. CFG is its native token, currently used for governance, staking, and fee payments.

But governance tokens have a well-documented flaw: they capture value poorly. The “fat protocol, thin token” problem means that as TVL grows, the token price often diverges. Yields attract capital; sustainability retains it. Centrifuge’s proposal is a direct attempt to solve this by converting CFG into a claim on protocol profits, backed by legal contracts rather than community consensus.

The proposal is still in its early stage—no formal vote, no execution code. But the implications are immediate. If successful, it would be the first major DeFi protocol to legally fuse token and equity. If it fails, it could set back the RWA narrative by reinforcing the idea that DeFi can’t bridge to traditional finance without breaking its own principles.

Let’s walk through the on-chain evidence chain. I’ve been tracking Centrifuge since 2020, when I built a SQL-based dashboard to monitor RWA liquidity flows. The data then showed a clear pattern: governance tokens relied on narrative, not cash flow. This proposal is the logical endpoint of that observation.

The proposal’s key mechanism is token-to-equity conversion. Under the current model, CFG holders vote on protocol parameters but have no direct claim on revenue. Under the proposed model, CFG would represent equity in the Centrifuge entity—potentially granting dividends, voting on board members, and priority in liquidation.

But the devil is in the conversion ratio. The proposal hasn’t specified terms yet. If the conversion is favorable to early holders, it could create a massive incentive to hold. If it’s diluted for small holders, it could trigger a sell-off. In my 2018 smart contract audit experience, I learned that the structure of value transfer is more important than the value itself. A poorly designed conversion mechanism can destroy trust faster than any market correction.

From a tokenomics perspective, this is a shift from “governance consensus” to “legally enforceable cash flow rights.” The value of CFG would no longer depend on community sentiment alone. It would be tied to the protocol’s actual revenue, as verified by audited financial statements. Trust is a variable, not a constant. Here, trust is replaced by legal obligation.

However, the compliance layer is where the structural integrity breaks down. Under the Howey Test, CFG already looks like a security. Converting it to equity doesn’t solve that—it embraces it. But that embrace brings new risks: the token would still trade on decentralized exchanges, creating a dual-class asset that confuses regulators. The SEC may view the converted token as an unregistered security offering, especially if the conversion is executed without a formal registration exemption.

I’ve seen this pattern before. In 2022, during the Terra collapse, I spent 120 hours tracing the flow of USDT reserves. The failure wasn’t due to market sentiment—it was due to a structural mismatch between the algorithmic backstop and the liquidity demands. Centrifuge’s proposal creates a similar mismatch: the legal framework demands centralized accountability, but the token distribution is global and permissionless. Volatility is the price of permissionless entry. The proposal doesn’t eliminate that volatility; it just changes the source.

Most coverage will frame this as a “bullish” move for CFG. That’s a correlation, not a causation. The proposal could just as easily backfire.

Consider the governance angle. The proposal requires a community vote. But the team and early investors hold a significant portion of CFG. The same applies here: a yes vote doesn’t mean alignment.

Another blind spot is the legal execution. Converting a token to equity requires a centralized custodian for the equity register. That introduces a single point of failure—both technical and legal. If the custodian is hacked or subject to regulatory seizure, the entire conversion collapses. The “decentralized” label would become a marketing term, not a technical reality.

Finally, the market may have already priced in the narrative. CFG has rallied on the news. But the real value depends on the revenue share percentage, which is still unknown. If the proposal allocates only 10% of protocol revenue to token holders, the equity value may be lower than the current governance premium. The exit liquidity is someone else’s entry error. The early buyers may be the ones left holding a diluted asset.

Until then, the data suggests caution. The structural integrity of the conversion mechanism is still unknown. The legal framework is untested. The governance process is vulnerable to manipulation.

Yields attract capital; sustainability retains it. The question is not whether Centrifuge can convert CFG to equity. It’s whether the resulting structure can survive the scrutiny of regulators, the volatility of markets, and the expectations of a community that was promised a different dream.
